O.K. I give up. I have spoken to the dragon and for some reason i cannot give him the shroud. It will not let me see it if i try to "use" an item and all i get is a red icon if i put my cursor on the dragon...he doesn't get it if i drop it...Does anyone know how to give him the shroud?

You need to get so close to the dragon that you are actually inside him, then try to give him the shroud.
