I killed the priest outside of the second town, but the priest at the guild in the second city won't acknowledge the feat. Do I have to go back to Valeia where I was given the quest?

Yes - each town/guild has separate quests!

Not only that, but it's the Wizard (Roendalf) in Valeia that gave the quest, not the Priest. Make sure to go back to the Wizard Guild to get credit. http://www.tgeweb.com/ironworks/cgi-...miles/wink.gif
