I know that I need Illithium to upgrade it, but where to do it?

Try doing the quest for the temple of helm, where you need to gain the services of an artist. You can 'get' the Illithium from a friendly serial killer. If you want to keep it for yourself, you can give Sir Sales (if that was his name) the fake Illithium.
