THAC0 stands for "To Hit Armor Class 0." It is the number that you have to roll (or exceed) on a D20, in order to score a hit on a target with an Armor Class of zero. It has nothing to do with your defenses at all.

"The bonus with certain armours" you mention is because of Armor Class Modifiers: Each type of armor has its own AC modifiers, to better reflect what that armor is like in real life. For instance, Chain Mail is great at stopping arrows, daggers, and swords, because the rings effectively blunt your enemy's blow--you'll still get bruised where you got hit, but the weapon won't puncture the skin. But if your opponent hit you with, say, a Warhammer, wearing Chainmail isn't going to do you a damn bit of good. That's why, in BG, you could take one guy wearing a suit of Chainmail+1 (AC = 5, I believe) and another guy in a suit of normal Splint Mail (AC = 5), and the guy in the Splint Mail will fare much better against people using Blunt weapons.

But yes, THAC0 and AC both get better as they get lower.

Say you have a thac0 of 10, and you are attacking a creature that has an armor class of 4, then you subtract 4 from 10 and get 6. This number is known as the 'to hit' number, meaning that you will need to roll a 6 or higher on a 20 sided dice in order to successfully hit that creature. So THAC0 greatly affects your ability to hit a creature.
If your THAC0 is 5 and you are attacking a creature with an AC of -3, then you will have to add 3 and 5 to get a to hit number of 8. So, if you are attacking a creature with their AC in the negatives, then you will have to add their AC to your thac0 instead of subtracting it. Does that help clear up things?
